What Is a Pass-Through Taxation? Definition and Use

Pass-through taxation means an LLC's profits and losses flow to the owners' personal returns rather than being taxed at the entity level, avoiding C-corp double taxation.

Authored by Alif Al Razi, Tax & Compliance Lead

Definition

Pass-Through Taxation - Pass-through taxation means an LLC's profits and losses flow to the owners' personal returns rather than being taxed at the entity level, avoiding C-corp double taxation.

Pass-through treatment is the LLC default. A single-member LLC is a disregarded entity whose owner reports profit on Schedule C, while a multi-member LLC is taxed as a partnership, filing Form 1065 and issuing a Schedule K-1 to each member for their share. In every case the company itself pays no federal income tax; the income is taxed once, on the owners' individual returns at their own rates. The LLC is a conduit for tax purposes even as it remains a distinct entity for liability and anonymity.

The contrast that names the concept is the C-corporation, which pays corporate income tax on its profit and then taxes the same money again as dividends when it reaches shareholders. A common mistake is assuming an LLC must be taxed this way, or that corporate taxation happens automatically once profit crosses some threshold. It does not; corporate treatment applies only if the owners deliberately file to elect it. Left alone, an LLC stays pass-through no matter how large its income grows.

For an anonymous LLC in Wyoming, New Mexico, Delaware, or Nevada, pass-through status is entirely independent of anonymity. An anonymous Wyoming LLC is taxed exactly like any other Wyoming LLC of the same type. Privacy lives at the state formation record, where members' names are omitted; taxation lives with the IRS, where income is reported privately. The two never intersect, so choosing an anonymous structure changes nothing about how the business is taxed.

Owners can override the default with an S-corp or C-corp election when it suits their situation, but most anonymous LLCs keep pass-through treatment for its simplicity and single layer of tax. Non-resident owners should note that pass-through mechanics still carry filing duties. A foreign-owned single-member LLC is disregarded for income tax yet must still file Form 5472 with a pro-forma 1120, so "pass-through" never means "no filing" for those owners.
